how do they? is there some weird hex coding inside tweaked mp3s that when we download and play it, the mp3 broadcasts the IP address to them or wat?

two ways I know of.
1)new users (newbies) unwittingly share their 'real email address' when configuring the settings for KaZaA.
2)'Net enforcers' like Mediafarce (whomever) actually download content from ya and do a 'netstat -n' and get ya ip then contact ya ISP linking it back to ya.
and your assertation is possible two..especially with asf and wmv files. also possible to insert scripting into mp3's to contact a server which logs the ip's.

extremely bright people send code against you. these "spiders" sniff out your IP and MAC address if your packets are carrying bytes that match their search criteria. so, if ur sharing in open text a "hot" file that "matches", the spider sends that data along with your IP and MAC, and they gotcha. the extremely bright answer is to deny the spider "matches".

so i would be ok if i kept peerguardian on right (since it does block all connections from the evil IPs [if you know what i mean]).

peerguardian is helpful but its not being updated regularly as the developer is working on another filesharing program called "xs" (http://www.methlabs.org/xs/index.html).
Peer Guardian (http://www.methlabs.org) also available on the homepage for methlabs (the developer for both xs and peerguardian will be the place to look for updates to the software if and when there are any.
ronniebravo is right though...their is nothing 'foolproof' to a determined enough fool. so if copyright enforcement agencies try hard enought they can probable find a way around most protection measures people take to ensure their safety from such agencies and entities which punish wrongly in my opinion 'filesharer's.

I use the kazaa lite toolbar file organizer, so whenever i'm done downloading a file, it moves to a unshared directory, and in my shared folder, i have about 900 dummy .txt files saying "this is not copyrighted", so would that help a bit (in terms of them downloading from me)?

NO, all it does is fill FT with shit files, and fools people into believing you actually are sharing files
How do you deny spiders? block them with a firewall, PG is a good program, but if you want to do it right, the only way is to use a full featured firewall, and use their blocklist (such as norton)
